So that rules out download errors, although you might like to try installing to a different computer using the same CD to really prove for sure that the CD is OK. If Windows is reading it OK, then it probably is OK.

This is more likely to be your problem. You simply MUST install with the "smei586" switch, and the only way to do that is to start up to the boot menu.
Changelog: 7.0rc1 -> 7.0rc2
- Installer built with i686 kernel. In order to install on i586 machines you will need to do the following:
1) Press shift while booting to get the boot menu.
2) Type "smei586" at the boot prompt.
The time you want to press the SHIFT key is NOT when the computer is booting. It IS when the CD is booting. You will see a message on the screen something like "booting from CD drive xyz", that's when you need to press and hold down the Shift key. Keep holding it down for a few seconds until you see the boot prompt screen appear, where you can type the required command.
You may miss pressing (& holding down) the Shift key on the first attempt or two, but watch carefully for the "booting from CD message", and you will know when to press & hold Shift on the next reboot attempt.
If your CD starts installing the normal way and you get the error, then you have missed the time when to press the Shift key, so try again (another reboot).
You MUST do it this way, it's the only way you will have success. You cannot gloss over the process & say the Shift key didn't work, you have to get it to work by doing it at the right time.
