I like to keep data on a hard drive that is separate from the operating system.
As a Linux and e-smith newbie, is there a way to:
1. install e-smith so that the i-bays are created on a 2nd hard drive?
2. add a 2nd hard drive for i-bays to an existing installation?
3. in either case, can the second drive be formatted as FAT32?

Both of these are possible, but involve a fair amount of tweaking. The second should be easier than the first. General Linux documentation (like on linuxnewbie.org) should help you out here.

I guess it's possible, but you'd lose support for some important Linux features like file permissions. It'd be much better to format it as ext2.
