What exactly does "Custom spam rejection level" do ?

If spam sensitivity is set to custom, it will set the spam threshold above which incoming messages are rejected.

So, with a spam rejection level of 1, a spam tagging level of 10, what happens to a message that scores 3.4 ?

I thing that the message gets rejected but not tagged as spam.
With a tagging level of 1 and rejection at 10 the message gets tagged but stays in your inbox.
"It should just work" if it doesn't report it. Thanks!

I can generate a score of 3.4 by sending a 'no subject' message from gmail. However with the above settings it still arrives in my inbox.

This box has been through hell so I'll try again after a rebuild.

IIUC, spam rejection level must be => spam tag level. First you have to tag it. Then you get a chance to reject it if it is tagged (X-Spam-Status: Yes) and is => your reject level.
